Personally I want to get to option 1.  Wordstar and VDE definitely can take advantage of this as well as custom monitors and any programs that are user written.  It almost hurts my eyes to see such fat characters on a monitor :). I think limiting to 8 colors should be fine as I recall the ANSI escape sequences for color are limited.  Maybe have user able to select a custom palette of 8 should be sufficient.
